1) If you used those watercooling blocks then it would be possible cause most blocks still take 2 slots. So stand corrected there.
2) Ja those Xeons are basically the same CPU just with a different name. Differences are minor just pointing it out
3) Concern with the sound card was physical again. Know the mobo can run 6x8 and 1x16
4) Okay the fact that your PSU has survived does not mean it is any good just reliable.
Any way here are some performance stats:
The Antec 1200W has 6 x 12V rails all rated at 38A
The Thermaltake 1500W has 4 x 12V rails with 2 rated at 20A and the other 2 at 40A
The Antec has Ripple/Noise of less then 120mv
The Thermaltake has 240mV
The Antec is the only PSU with capacitors on the cables. It is also newer technology as it was released almost 3 years after the thermaltake.

AFAIK xeons are made for servers, which means they don't support games as well as an i7 for example
Not true the Xeon X5680 is practically the same as a Intel 980 so you will not notice a difference. Only difference is that the Xeon X5680 has a second QPI link and dual processor support. Otherwise it is the same thing.
Pop 3x 5970s in there and then it is the ultimate rig. You may need to get some flexible PCI-E slot extensions to do that though.
Its runs significantly cooler (overclocked it will top out at 90C if you push it), consumes significantly less power and on top of all that is still the fastest card on the market (which is what we're really looking at here building an ultimate rig). However, 1x 5970 is going to cost more than 1x GTX 480.

You can't run 3 x 5970's in one systemPlus running cool is not an issue in this case as you would go for watercooling in a case like this. Also 3x480's will often beat 2x5970's

We all have our own ideas of what constitutes a Dream Machine.
I reckon I could make my machine really special [from my point of view]
for under R10 000. I'd probably keep my existing case, hard drives, input
devices, speakers and monitor and replace my motherboard, CPU, RAM,
soundcard
and if I had enough left over look at getting a new graphics card.
New CPU would be an Intel Core i5 750
RAM would be 2x2Gb sticks of budget DDR3
Motherboard would be an ASUS P7P55 LX
Soundcard would be an ASUS Xonar DX
Graphics card.....Ooooh....maybe a GTX 470
